Well, bumping to Cake Walk will only harm you since you're Allies will be gimpy. The Dread Lords are strong...just because they are strong. The dificulty level will mainly affect the other races in the game.
Oddly enough, large numbers of smaller ships does great work vs the Dread Lords. You'll last more rounds in combat that way and thus be able to pick away at them.
